Possibly, but not sure if you enter the unblock code with a preceeding code or not, theres a red line through the phone icon at the top of the display.

think you need to get a new sim from o2 cos the unlock code is for the phone not the sim

the red line means imei number is blocked which they do when the phone has been reported lost or stolen

It was previously the dragon's old phone, but has never been reported lost or stolen.

When was the last time you topped up?

A lot of networks as Mr Bus says block the simcard after lack of use (Topping up).

No it doesnt!

Weirdly I work on an o2 contract at work. Limited service could be a few things. the signal is too weak for the handset to function. Have you took the battery out and put it back in? Have you had a look in connections to see if you have put it into 'offline' mode by accident.

ps. O2 dont cut-off mobiles if they are not in use. They know as any other mobile phone company does that PAYT phones are used as emergency phones etc.
